stress testing

Intermediate 💰 Finance / Accounting

Definition

Modeling how a portfolio or institution would perform under adverse scenarios like market crashes or economic meltdowns. Like a financial fire drill, except the fire is hypothetical and the panic is very real.

Example Usage

Our stress testing showed the bank could survive a 30% market crash, though our executives might not survive the board meeting where we presented it.

Origin

Engineering terminology adapted to finance after 1990s risk management evolution.

Fun Fact

Banks now must conduct annual stress tests mandated by the Fed under CCAR (Comprehensive Capital Analysis and Review), with results affecting dividend policies.
